The Lightning isn't touching the water while it is generating, just like your heart doesn't get covered in jello every time you eat jello.

Really? I thought you generated lightning by separating the positive and negative energies internally, before directing it up through the arm and out the fingertips.

Remember when azula struck Zuko with her lightning? While she was generating the lightning, you could cleary seen that lightning was sparkling and zapping around outside of her hands before she could launch it. Now think about what would happen if she did the exact same thing underwater. She would obviously fry her hands and electrocute herself before she could launch the lightning.
